Windows itself can't understand any wallpaper format but .bmp files. When IE is the shell (via explorer.exe), it's the shell, not Windows, that allows you to use other formats as wallpapers.
I don't use XP, so I don't know how StyleXP handles wallpapers (or even if it does). But when LiteStep is the shell, the only way to display non-.bmp wallpapers is through a LiteStep module or third-party program.
Even though 2K's and XP's Display Properties sheet allows you to pick non-.bmp wallpapers, they will not be displayed while in LiteStep except as described above.
